What an engagement letter is and why it matters
An engagement letter is a written contract between an accounting firm and a client that defines the scope of work, the responsibilities of each party, the fees, and the duration of the engagement. Under ICAEW Code of Ethics and ACCA Rulebook, UK accountants are required to issue engagement letters before commencing work.
Beyond the regulatory requirement, engagement letters protect the firm. They prevent scope creep, set clear expectations on deliverables and timelines, and limit liability if disputes arise. A well-written engagement letter has prevented countless "but I thought you were going to do X" conversations from escalating into fee disputes.
The 8 essential sections
1. Parties. Full legal names of the firm and the client (including company registration numbers if applicable).
2. Scope of services. Specifically what you will and will not do. "Bookkeeping" is too vague — specify "monthly bank reconciliation, sales invoice processing, supplier invoice processing, and quarterly VAT return filing."
3. Client responsibilities. What the client must provide (records, signed documents, timely responses) and by when. This is the section that prevents most fee disputes.
4. Fees and billing. Hourly rate or fixed fee, billing frequency, what triggers additional charges. Be explicit about what's NOT included — HMRC enquiries, client meetings outside scope, urgent work, etc.
5. Duration and termination. When the engagement starts, how long it runs, and the notice period for termination by either party (typically 30 days).
6. Limitation of liability. Cap on damages (often 2-3x annual fees or a fixed amount). Required by professional indemnity insurance for most UK firms.
7. Confidentiality and data protection. Reference your GDPR-compliant data handling. Mention any third-party software you use for document storage or e-signatures.
8. Governing law and jurisdiction. "Governed by the laws of England and Wales" for English firms (or Scotland/Northern Ireland for those jurisdictions).
Common mistakes UK accountants make
Vague scope language. "Provide accountancy services" is meaningless. Specify exactly which deliverables and on what cadence.
No mention of out-of-scope work. When a client asks for ad-hoc tax advice mid-year, what happens? If the engagement letter doesn't address this, you're in a fee negotiation every time.
Skipping the limitation of liability. Removing this clause to avoid "scaring" the client is a bad trade. Your professional indemnity insurer expects it. Without it, you could be personally exposed for far more than the engagement is worth.
Outdated GDPR clauses. Many engagement letters still reference the Data Protection Act 1998 or pre-GDPR language. Update to reference UK GDPR and Data Protection Act 2018.
